Luxembourg: Share Premium Repayment may Trigger Withholding Tax - New Court Decision

International asset managers and investors using Luxembourg holding or financing structures may find interesting the recent court decision. It affects the tax treatment of distributions by Luxembourg companies currently often considered a return of capital and therefore tax neutral. The ruling provides important clarification and may have an impact on cash repatriation strategies.

Background

In the case at hand, a Luxembourg company distributed amounts recorded as share premium to its shareholders. The company took the view that this distribution constituted a repayment of contributions and should therefore not trigger withholding tax. The tax authorities challenged this position and applied dividend withholding tax. This tax authority approach has now been confirmed by the Administrative Tribunal.

Under Luxembourg tax law, distributions made in the context of a formal share capital reduction may benefit from a withholding tax exemption, provided certain conditions are met. The key question in this case was whether such treatment can also apply to standalone share premium repayments.

Administrative Tribunal’s position

The court decision clarifies that the exemption is limited to distributions implemented as part of a formal share capital reduction under company law.

In particular:

  • Share premium is legally distinct from share capital, even though both form part of equity
  • A repayment of share premium without a corresponding capital reduction does not fall within the exemption
  • Such payments are treated broadly as investment income and may therefore be subject to the 15% Lux. withholding tax

The court decision also rejects the taxpayer’s reliance on foreign tax concepts, in particular German case law and doctrine. It explicitly dismissed references to decisions of the German Federal Fiscal Court, highlighting that such principles cannot be transposed to Luxembourg in the absence of a clear legal basis – despite the practical influence German tax approaches & principles have historically had in this area in Luxembourg.

Practical implications

The decision increases the risk that share premium repayments from Luxembourg entities are not tax neutral.

For international investors, this means specifically:

  • Existing distribution mechanisms should be reviewed
  • Share premium repayments may trigger Lux. withholding tax if not properly structured
  • Formal corporate steps (e.g. capital reduction) may be required to achieve a tax neutral treatment

Outlook

This is a decision from a lower court based on specific facts and it may be subject to appeal. It nevertheless reflects a restrictive approach that should already be considered when planning distributions from Luxembourg structures. Further proceedings are likely and we will continue to monitor developments and keep readers informed
